Stock Compensation Economic Cost

Use This Skill When

  • The company uses meaningful stock-based compensation and adjusted margins may overstate economics.
  • The user wants to know whether SBC is funding growth or merely transferring value from shareholders to employees.
  • Dilution, buyback offset, or share count creep may matter more than reported free cash flow.
  • The task is to normalize profitability for real economic cost.

Required Inputs

  • SBC expense by period and, if disclosed, by function.
  • Revenue, gross profit, operating income, free cash flow, and diluted share count history.
  • Buybacks, share issuance, option exercises, RSU grants, and net share settlement behavior.
  • Management commentary on compensation philosophy, hiring intensity, and margin targets.
  • Optional but useful: peer SBC ratios, stage of maturity, and market cap context.

Workflow

  1. Size the burden. Measure SBC against revenue, gross profit, operating income, free cash flow, and market cap.
  2. Map the transfer. Show how much value is being transferred to employees through dilution, not just expensed through accounting.
  3. Analyze the share count path. Review basic and diluted shares, net new issuance, and whether buybacks actually offset dilution.
  4. Recast profitability. Adjust margins and cash flow to reflect SBC as an economic cost, especially where reported non-GAAP metrics exclude it.
  5. Benchmark the burden. Compare the company to peers at similar scale, growth, and maturity.
  6. State the investor consequence. Explain whether SBC is acceptable, elevated but manageable, or structurally abusive.

Output Requirements

  • Treat SBC as a real cost even if the cash outflow is delayed or partially offset by buybacks.
  • Distinguish accounting expense, dilution impact, and buyback funding burden.
  • Show whether dilution is decelerating, stable, or worsening.
  • Explain how SBC affects true margin, per-share economics, and valuation.
  • End with a crisp judgment on whether adjusted metrics are misleading.

Output Template

Stock Compensation Economic Cost

Setup

  • Company / period / key reported profitability metrics:
  • Why SBC matters for this name:
  • What data is available vs missing:

SBC Burden

  • SBC as % of revenue:
  • SBC as % of gross profit:
  • SBC relative to operating income and free cash flow:
  • Explain whether the burden is consistent with the company's maturity and margin profile.

Dilution Profile

  • Share count trend over time:
  • Net dilution after buybacks:
  • Explain whether repurchases are genuine capital return or merely dilution repair.
  • Note where employee equity issuance meaningfully changes owner economics.

Margin Distortion

  • Reported margin vs margin treating SBC as a real cost:
  • Explain which management metrics look most flattering once SBC is excluded.
  • Discuss whether FCF quality is overstated by high SBC add-backs.

Peer Comparison

  • Compare SBC burden and dilution against relevant peers.
  • State where the company is better, average, or worse for its growth stage.

Valuation and Shareholder Impact

  • Explain what SBC does to per-share value creation.
  • State whether the current multiple still makes sense after normalizing for dilution.
  • End with the single sentence buy-side conclusion.

Quality Checks

  • SBC is analyzed on both an income statement and per-share basis.
  • Buybacks are evaluated net of employee issuance, not in isolation.
  • The conclusion references dilution trend, not just one-year expense ratio.
  • Peer benchmarking uses similar business models and maturity levels.
  • The write-up says whether shareholder economics are improving or eroding.

Guardrails

  • Do not call SBC "non-cash" and stop there; dilution is an economic outflow.
  • Do not assume buybacks offset SBC unless net share count actually stabilizes or falls.
  • Avoid moralizing language; focus on cost, incentives, and owner transfer.
  • Do not compare a hyper-growth startup to a mature software platform without caveat.
  • If disclosures are limited, say the true cost may be understated.

Example Prompts

  • Treat SBC as a real cost for this software company and tell me what true margins look like.
  • Quantify dilution and explain whether buybacks are actually offsetting stock compensation.
  • Compare this company's SBC burden to peers and tell me if reported FCF quality is overstated.
